How to take a loss

There are quite a few books written on how to make money in the market.

Some of them are even written by people who have made money as traders! What you don't see often, however, are books or articles written on how to lose money. "Cut your losers and let your winners run" is commonsensical advice, but how do you determine when a position is a loser? Interestingly, most traders I have seen don't formulate an answer to this question when they put on a position. They focus on the entry, but then don't have a clear sense of exit-especially if that exit is going to put them into the red.

One of the real culprits, I have to believe, is in the difficulty traders have in separating the reality of a losing trade from the psychological sense of feeling like a loser. At some level, many traders equate losing with being a loser. This frustrates them, depresses them, makes them anxious-in short, it interferes with their future decision-making, because their P & L is a blank check written against their self-esteem. Once a trader is self-focused and not market focused, distortions in decision-making are inevitable.

A particularly valuable section of the classic book Reminiscences of a Stock Operator describes Livermore 's approach to buying stock. He would sell a quantity and see how the stock responded. Then he would do that again and again, testing the underlying demand for the issue. When his sales could not push the market down, then he would move aggressively to the buy side and make his money.

What I loved about this methodology is that Livermore's losses were part of a grander plan. He wasn't just losing money; he was paying for information. If my maximum position size is ten contracts in the ES and I buy the highs of a range with a one-lot, expecting a breakout, I am testing the waters. While I am not potentially moving the market in the way that Livermore might have, I still have begun a test of my breakout hypothesis. I then watch carefully. How are the other averages behaving at the top ends of their range? How is the market absorbing the activity of sellers? Like any good scientist, I am gathering data to determine whether or not my hypothesis is supported.

Suppose the breakout does not materialize and the initial move above the range falls back into the range on some increased selling pressure. I take the loss on my one-lot, but then what happens from there?

The unsuccessful trader will respond with frustration: "Why do I always get caught buying the highs? I can't believe "they" ran the market against me! This market is impossible to trade." Because of that frustration-and the associated self-focus-the unsuccessful trader does not take any information away from that trade.

Forex Strategy: Trading with Stochastics

There are three types of Stochastics: Full, fast and slow stochastics. Slow stochastics are simply a smother version of the fast stochastics, and full stochastics are even a smother version of the slow stochastics.

Interpretation:
Buy when %K falls below the oversold level (below 20) and rises back above the same level.
Sell when %K rises above de overbought level (above 80) and falls back below the same level.
The interpretation above is how most traders and investors use them; however, it only works when the market is trendless or ranging. When the market is trending, a reading above the overbought territory isn't necessary a bearish signal, while a reading below de oversold territory isn't necessary bullish signal.

Trending market
When the market is trending is necessary to adapt the oscillator to the same conditions: When the market is trending up, then the signals with the higher probability of success are those in direction of the trend "Buy signals", on the other hand when the market is trending down, selling signals offer the lowest risk opportunities.

Thus when the market is trending up, we will only look for oversold conditions (when the stochastics fall below the oversold level [below 20] and rises back above the same level) to get ready to trade, and in the same way, when the market is trending down we will only look for overbought conditions (when the stochastics rise above de overbought level [above 80] and falls back below the same level.
Taking all overbought/oversold signals during a trending market will lead us to many whipsaws. If you are not comfortable with the number of signals given, try expanding your trading to other currency pairs.

Trend-less market
During a ranging market we could use the interpretation explained above to trade off stochastics.
Divergence
Divergence trades are amongst the most reliable trading signals in the Forex market. A divergence occurs either when the indicator reaches new highs/lows and the market fails to do it or the market reaches new highs/lows and the indicator fails to do it. Both conditions mean that the market isn't as strong as it used to be giving us opportunities to profit from the market.
Stochastics can also be used to trade off divergences.

Price behavior
A price behavior can be incorporated into any kind of system or Forex strategy. When using divergences or overbought/oversold condition with a price behavior approach, the probability of success of our signals increases enormously. Why? Because price dictates at the end, how all indicators will behave, it also gives us a lot of information about the probable direction it will take in the future.

What is day trading?

We often hear the term 'day trading' today but just what is day trading?

In very simple terms a day trader buys and sells with a very short investment horizon which is typically measured in minutes with trading positions being opened and closed within the same trading day. Day trading is particularly suited to high volume, volatile markets such as the forex but is certainly not limited to currency trading. It is for example very commonly seen in the equity markets, although it tends to be seen on the more volatile exchanges such as the NASDAQ, rather than the NYSE or AMEX.

The principle is simply to spot an opportunity and then profit from it quickly getting in and out of the market with just enough time to make your profit and too little time to risk the market turning against you. For example, you might open a position at 11:00 am and close it out just a few minutes later at 11:07 am to take a small but quick profit and repeat this process as many as a hundred times in a single trading session.

Today this traditional definition has been widened somewhat and we now also refer to the practice of trading from home through an online broker as day trading. And, just to complicate matters, the term 'swing trading' has also started to appear recently to refer to traders with a slightly longer investment horizon of anywhere from one to five days.
Day trading in its truest form (buying and selling with a very short investment horizon) is a risky business and is not something which you should try unless you know exactly what you are doing as, while it can be very profitable, it can also produce very large losses very quickly.

Stochastics

Stochastic studies, or oscillators, are another useful tool for monitoring the expected sustainability of a trend. They provide a trader with information about the closing price in the current trading period relative to the prior performance of the instrument being analyzed.

Stochastics are measured and represented by two different lines, %K and %D and are plotted on a scale ranging from 0 to 100. Indications above 80 represent strong upward movement while level indications below 20 represent strong downward movements. The mathematics behind the studies are not as important as knowing what the stochastics are telling you. The %K line is the faster, more sensitive indicator while the %D line takes more time to turn. When the %K line crosses over the %D line, this could be an indication that a market is about to reverse course. Stochastic studies are not useful in choppy, sideways markets. At times when prices are fluctuating in a narrow range, the %K and %D lines might be crossing many different times and will be telling you nothing more than the market is moving sideways.

The British economy contracted by 0.6 percent, slightly more than previously thought during the third quarter of 2008,
revised official figures showed, stoking market expectations that the Bank of England may cut interest rates to near zero in the New Year. Meanwhile, British mortgage approvals fell to their lowest level since at least 1997 in November as buyers were deterred by falling house prices and fears that the economic slowdown will hit their budgets, the British Bankers' Association said.

The association, which represents Britain's largest lenders, said banks approved just 17,773 loans for new home purchases in November -- 61 percent fewer than the same month last year, and the lowest number the association has ever recorded since it began keeping monthly records in 1997. It is also 14 percent lower than in October. The FTSE-100 share index closed up 6.82 points at 4,255.98, but Germany's DAX was 9.64 points, or 0.2 percent, lower at 4,629.38. The CAC-40 in France fell 22.95 points, or 0.7 percent, at 3,128.41.

Bonds fall after $92B in auctions

Government bonds continued a three-day slide Tuesday, after the Treasury Department auctioned off another $28 billion in debt.Treasury sold 5-year notes in record amounts to investors. Despite a strong showing at the auction, the session was thinly traded with many traders on holiday vacation. This week's light trading put last week's bond rally on hiatus, when yields sunk to record lows.
Tuesday's auction follows Monday's $92 billion in auctions, which included a record $38 billion in 2-year notes and a combined $54 billion in 3-month and 6-month bills.
The $110 billion of auctions in the past two days comes as the government attempts to finance its ever-growing debt. The Treasury last week promised $13.4 billion to the U.S. auto industry, using up the last of the first $350 billion Congress allotted to rescue the financial markets.

Despite a record issuance of government debt, investors continue to stockpile government bonds in their portfolios and corporate balance sheets. With the stock and commodities markets plunging this year, investors have placed their funds in Treasurys with the hope that government bonds will provide a safe investment.

As a result, Treasury bonds have performed very well this year, returning 14.3% to investors, according to a Lehman Brothers index. Investors holding S&P 500-based index funds have lost 41% of their investment so far in 2008.
Bond prices have continued to rise despite ultra-low yields. The 5-year bond yielded just 1.54% in Tuesday's auction, a record low.
Bonds fall: The 10-year note was unchanged at 114-1/32, and its yield held at 2.17% from Monday. Bond prices and yields move in opposite directions.
The 30-year long bond dropped 24/32 to 137-23/32, and yielded 2.65%, up from 2.59%.
The 2-year note fell 16/32 to 99-30/32, and its yield rose to 0.93% from 0.81%.
The 5-year note sank 4/32 to 102-20/32, and yielded 1.46%/
The yield on the 3-month note fell to 0.015% from 0.02%, and has been hovering around 0% for more than a week. Yields near the zero mark on short-term bills are an indication that investors are completely risk-averse, prioritizing safety above profit.

Lending rates remain low: Meanwhile, lending rates between banks remained near record low levels. The overnight Libor rate rose to 0.12% from 0.11% from Monday, and the 3-month Libor rate held steady at 1.47%, according to Bloomberg.com.
Libor, the London Interbank Offered Rate, is a daily average of what 16 different banks charge other banks to lend money in London, and is used to calculate adjustable-rate mortgages. More than $350 trillion in assets are tied to Libor.
Two market gauges showed confidence edging slightly lower.
The "TED spread" rose to 1.46 percentage points from 1.45 percentage points. The TED spread measures the difference between the 3-month Libor and the 3-month Treasury bill, and is a key indicator of risk. The higher the spread, the more unwilling investors are to take risks.
Another indicator, the Libor-OIS spread, rose to 1.25 percentage points from 1.24 percentage points as the Overnight Index Swap rate plummeted to 0.17% from an opening level of 0.32% Tuesday.
The Libor-OIS spread measures how much cash is available for lending between banks, and is used for determining lending rates. The bigger the spread, the less cash is available for lending.

The consensus in the markets was for inflation to have fallen to around 3.9 percent. Despite the smaller than anticipated drop, the Bank of England's governor Mervyn King remained hopeful inflation will fall back toward the target in the coming months because of lower commodity prices, the recession and the government's recent decision to cut sales taxes. However, he warned that the recent fall in the pound will likely moderate the scale of the decline as it will push up the cost of imported goods. The FTSE 100 index of leading British shares closed up 31.52 points, or 0.7 percent, at 4,309.08.

FRANKFURT, Germany -- German Chancellor Angela Merkel said her government will wait to see whether the new U.S. administration passes another economic stimulus package before considering further measures for Germany in a keynote speech before the Center for European Economic Research in the southwestern German city of Mannheim. Meanwhile, the euro zone economy contracted at a sharper pace in December, a closely watched survey showed Tuesday, suggesting the European Central Bank is likely to cut interest rates again early next year to prevent the economy from sliding deeper into recession. The preliminary estimate of the purchasing managers index (PMI) for the services sector in the 15-nation single currency zone fell to 42.0 in December from 42.5 the previous month, the lowest in the survey's 10-year history. Meanwhile, the equivalent manufacturing PMI slumped to 34.5 in December from 35.6 in November -- also the lowest in the survey's history. The composite reading, which combines both PMIs, dropped to 38.3 from 38.9. Again this was the lowest in the survey's 10-year history. The DAX closed 75.09 points, or 1.6 percent, higher at 4,729.91, while the CAC-40 in France rose 66.00 points, or 2.1 percent, at 3,251.66.

SHANGHAI, China -- China's domestic investment in assets grew by 26.8 percent in the first 11 months of the year over a year earlier, cooling as companies crimped spending on real estate and factories. The January-November figure, released by the National Bureau of Statistics, compared with a 27.2 percent increase in the first 10 months of the year. Stocks opened in the red but bounced back modestly after the head of China's central bank said more rate cuts could be in the offing. Shanghai's key index rose 0.5 percent to 1,975.01.
ROME -- Fiat Group SpA has for the first time shut down most of its Italian plants for a month, laying off nearly 50,000 workers for an extended holiday as it copes with the precipitous drop in demand for new cars. The shutdowns through mid-January affect 14 of Fiat's 20 Italian plants, and 48,000 blue collar workers out of its nearly 80,000-strong Italian work force. Under the temporary layoff scheme, part of the workers' salaries are paid by a government-administered fund that includes industry contributions. Italy's MIB 30 index finished up 1.1 percent at 20,036.

SAO PAULO, Brazil -- Most Latin American stocks closed higher in response to the U.S. Federal Reserve's rate cut. MOSCOW -- Russia's industrial production plunged beyond expectations in November, fresh evidence that the economy may be entering a recession that will be deeper than previously feared. Output fell a stunning 10.8 percent from October to November, an official from the Federal Statistics Service's press office said. Production contracted 8.7 percent in November from the same month last year, marking the biggest falls since the 1998 financial crash. Manufacturers have been strangled by choked credit markets and plunging demand for commodities, particularly metals.
CAIRO, Egypt -- Saudi Arabia's central bank cut two key lending rates by 50 basis points, as the Arab economic powerhouse pivotal to the region's economic health battles the effects of the global financial crisis. The Saudi Arabian Monetary Agency's decision to cut the repurchase rate and the reverse repurchase rate marked its latest efforts at boosting liquidity and supporting private sector growth in the kingdom. STOCKHOLM, Sweden -- Sweden's government cut its forecasts for economic growth until 2011 due to the effects of the global financial crisis.The government now expects gross domestic product to fall by 0.8 percent in 2009. It had previously forecast an increase of 1.3 percent. The unemployment rate is now expected to reach 7.7 percent in 2009, compared with 6 percent in previous forecasts. It is then expected to continue climbing to 8.5 percent in 2010 before falling back to 8.2 percent in 2011. The 2010 GDP forecast was downgraded to a growth rate of 1.5 percent from 3.1 percent previously, while the growth prediction for 2011 was cut to 3 percent from 3.5 percent. Oil touches $50-a-barrel mark as OPEC preps cut

Oil prices retreated after briefly topping $50 a barrel Monday as concerns about the economy overshadowed a possible production cut from OPEC.
U.S. crude for January delivery rose $1.13 to $47.41 a barrel, but not before touching a high of $50.05. The January contract expires at the end of this week.
Reports indicate that ministers from the Organization of Petroleum Exporting Countries, a trade organization that produces about 40% of the world's oil, will call for a production cut at its meeting in Algeria on Wednesday.

"They must cut production to maintain the price," said Jim Williams, energy economist with WTRG Economics in Arkansas.

OPEC nations have expressed concern about oil prices, which have fallen rapidly since hitting a record high of $147.27 a barrel in mid-July. The group pledged in late October to cut production by 1.5 million barrels a day in order to bolster prices, but the cut had little effect on the market at that time.
After prices dipped below $45 a barrel earlier this month, OPEC President Chakib Khelil said in an Associated Press interview that the market would see another "severe" cut in production at its meeting on Dec. 17 in Algeria.
"If their goal is to stem the price (decline) 1.5 million to 2 million (barrels a day) will do it," said Williams. However, if they want to get the price back up to about $70 a barrel, the cartel needs to cut "3 million at least by the end of February, early spring."

OPEC Secretary General Abdalla Salem El-Badri said at the beginning of the month that the ideal price for crude was between $70 a barrel to $90 a barrel, according to Dow Jones.
However, OPEC has a tough road to travel if it wants to overcome the dour economy, according to Phil Flynn, senior market analyst with Alaron Trading in Chicago.

"Even if they cut production, if the economy is weak, who's going to buy their oil?" asked Flynn. Raising prices is not going to spur demand, he added.
Auto bailout: The White House said Friday it may use part of the $700 billion allocated for banking sector bailouts to keep automakers General Motors and Chrysler from collapsing.

A plan to provide $14 billion in loans to the automakers to keep them from going bankrupt before March failed in the Senate last week.

"If they don't bail them out [the recession] will get much worse," said Williams, pointing out the increasing number of jobs that have been lost in the U.S. already.
Last week, the Labor Department said that the number of Americans applying for state unemployment benefits rose to a 26-year high.
The U.S. auto industry employs about 2 million workers, according to the Center for Automotive Research. That total includes GM, Ford and Chrysler workers, as well as dealers and workers at parts manufacturers.

As the economy slows, consumers and businesses have cut back on the consumption of petroleum-based fuels.
Americans drove 100 billion fewer miles during the 12-month period between November 2007 and October 2008 compared with the prior year, according to the Transportation Department.
"The weaker the (U.S.) economy gets, generally the weaker the world economy gets, and the weaker the world economy gets, the lower oil prices go," said Williams.

Dollar: Oil prices gained some measure of support as the dollar weakened against the 15-nation euro and the British pound.
Since oil, like other commodities, is priced in dollars, a decline in the U.S. currency makes oil cheaper for foreign investors, which spurs buying.

"The strength in commodities is the follow-through in dollar weakness," said Brian Dolan chief currency strategist with online brokerage Forex.com.
The dollar has declined in value as an easing credit crunch has caused investors to unwind some of their dollar hedges, and a deepening recession continues to weigh on the U.S. economy, according to Dolan.
Plus, the existing relationship between the two types of investments is being amplified because one of the mathematical models used in trading software is triggering dollar-oil trading orders, he added.

Market Orders: A Market Order is an order that is given to a broker to buy or sell the currency at whatever the market is trading for at that moment. It can be an entry order into the market or an exit order to get out of the market. Traders use Market Orders when they are ready to make a commitment to enter or exit the market. You must be very careful when using Market Orders in fast moving markets. In fast rallies or down reactions you can gain or lose many points to slippage before you receive your fill.

Limit Orders: Limit Orders are orders given to a broker to buy or sell currency lots at a certain price or better. The term Limit means exactly what it says. You will buy at that exact limit price or better a large majority of the time. Limit Orders are used to enter and exit the market. They are generally used to acquire a specific price, avoiding slippage and unwanted order fills (execution price) which can happen with Market Orders.
When you sell above the market, it is a Limit Order. When you buy below the market, it is a Limit Order. A limit order will be executed when the market trades through it. Seventy to ninety percent (70% to 90%) of the time, if the market is trading at your Limit Order it will be executed. The market must trade through you specified Limit Order number to guarantee a fill. The computer will notify you within seconds of your fill. You do not have to call your broker to see if you have been filled.

Stop Orders: Stop Orders are orders placed to enter or exit the market at a desired specific price. When you buy above the market, it is a Stop Order. When you sell below the market, it is a Stop Order. Stop Orders turn into Market Orders when the market trades at that price. Stop Orders as well as Market Orders are subject to slippage, while Limit Orders are not.
The majority of Stop Orders are used as protective Stop Loss Orders. It is the order you place with your entry order to insure an exit when the market goes against you. A good trader never trades without a protective Stop Loss Order. They are orders executed to get you out of the market when your trade has gone against you. Protective Stops are discussed separately as one of the 10 Keys to Successful Trading.

One Cancels the Other (OCO): Whenever you enter the market, you must exit the market at some future time. An OCO order is a procedure and means one-cancels-the-other. Once you have entered the market, you should place a protective Stop Loss Order and have in mind a projected profit target. That projected profit target can be your Limit Order. If you simultaneously place both Limit and Stop Loss Orders when you enter the market, you can OCO them and walk away from your computer. What does that mean? At some future point in time either your Stop Order or Limit Order will be executed, automatically canceling your opposing order. If the trader is so sure about the trade, he can execute an OCO order and walk away from the trade. The computer will than manage the trade.

Cancel/Replace Orders: A Cancel/Replace Order is a procedure and not an entry or exit order. By definition it is when the trader cancels an existing open order and replaces it replace it with a new order. A cancel/replace order is primarily a strategy of trading and is predominately used after one has taken a position in the market and wants to stay in the market locking in profit. For example: you buy Swiss at 1.410. Your protective Stop Loss Order is 1.390. The market moves in you direction as projected. You now want to reduce your potential loss, so you cancel your Stop Order at 1.390 and replace it to 1.410 where you got in.
You are now in a trade with no risk. As the market moves further north in your direction, you now want to lock in more profit. You cancel your 1.410 Stop Loss Order and replace it with a new 1.440 Stop Loss Order. You now have locked in 30 Pips in profit. You are in an all-win, no-risk trade. In the 1930s the British pound was considered to be the world's principle trading currency and was the currency held by many countries as their main 'reserve' currency. London was also seen as the world's leading forex trading.

Following the Second World War however the British economy was all but destroyed and so the United States dollar took over as the world's major trading and reserve currency - a position which it still holds today. This said however there are now a number of other currencies, including the Japanese Yen and the Euro, which are also beginning to be seen as major reserve currencies.

It was also following the Second World War that a number of events took place which have been instrumental in shaping today's forex trading
The first of these was the conclusion of the Bretton Woods Accord in 1944 in which the United States, Britain and France agreed that they would stabilize world currency markets by pegging the major world trading currencies to the US dollar (which was itself pegged to the price of gold). This accord held that when the price of a currency fluctuated by more than one percent against the US dollar then the central bank of the country in question had to step in and buy or sell the currency to bring it back into its one percent bracket.

The Accord also spawned the establishment of the International Monetary Fund (IMF) which was designed to produce a stable system for the sale and purchase of currencies and to ensure that international currency transactions were conducted smoothly and in a timely fashion.
The IMF also created a consultative forum aimed at both promoting international co-operation and facilitating the growth of world trade. At the same time it also broke down many of the exchange restrictions which were hindering international trade.
The IMF was also tasked with making financial resources available to member states on a temporary basis where this was felt to be necessary in furtherance of the aims of the IMF. Loans were normally only made only on condition that the government of the country to which a loan was made undertook to make substantial changes to rectify the situation which had given rise to the need for the loan

Most of this currency trading takes place between between large banks, central banks, currency speculators, multinational corporations, governments, and other financial markets and institutions. There is no central exchange or meeting place for the Forex. All trading is done over computer networks between traders in different parts of the world. So, if you were to view a quote in an American newspaper that said USD/JPY = 75, that would be a direct quote and would mean that $1 of U.S. currency is equal to 75 Japanese yen. If that same quote appeared in that same American newspaper and was listed as JPY/USD = 0.013, that would be an example of an indirect quote.
As with stock prices, currency exchange prices have a bid and ask spread. The current bid is the amount of foreign currency that someone is willing to spend in order to buy $1 U.S. base currency. The ask is the amount of foreign currency that someone is demanding in order to be willing to sell $1 U.S. base currency.

The Forex markets are generally considered to be less volatile than then stock market because within the course of a trading day, it is highly unlikely for the value of a single currency to move all that much. With equities, it is not uncommon for a trader to buy a stock, and then a negative press release causes the stock to lose considerable value within a day or even a couple of hours. Sometimes, however, the Forex can be volatile. If there is a significant economic or political development with a certain country, the currency of that country can lose value quickly.

There is a higher degree of liquidity on the currency exchange then there is on the stock exchange because the currency exchange is open 24 hours per day and because the very nature of currency exchange is to bet on when certain currencies will go up or down; so, it is easy to sell your position in a certain currency even when the value of that money is going down. A plummeting stock is more difficult to unload, but not impossible.

Incorrect Excess - A Key Pricing Factor: Rightly or wrongly, price is often THE key purchasing factor; consequently the level of excess is critical in judging whether a quoted premium is competitive. Price comparison sites should provide information on this that is "clear, fair and not misleading". However, cases were found where the excess was given as a "total" whereas it excluded the compulsory excess. In other cases the information provided on the level of excess was substantially incorrect.

Basis of Comparison: Providing the ability to compare products is at the heart of what insurance comparison sites should be trying to achieve but they are doing it with varying levels of success. Sites only compare a limited number of product features, and in particular where price is the only feature considered, consumers should be given a clear and timely warning when deciding which policy to purchase that:

* Other features should also be taken into account.

* The products listed will have different features (not all of which are listed) which may vary greatly.

Only a small number of firms provided this information. Where it was provided, it tended to be embedded in the small print.

Accuracy of Information: Firms should have systems in place to ensure that the information they provide to consumers is consistent, correct and is kept up to date. A number of price comparison sites provided incorrect or out of date information, or failed to provide the same level of information for each of the policies listed. This created the misleading impression that certain policy features were not provided in the policy.
